Customer Lifetime Value is the cornerstone metric for SaaS businesses because it quantifies the total gross profit a company can expect from a single customer relationship. The standard formula begins with average revenue per user, or ARPU, which represents the recurring revenue generated by each paying customer each month. From there, you multiply by gross margin to isolate the portion of revenue that actually contributes to profit after accounting for hosting, support, payment processing, and other delivery costs. The final step is to divide by the monthly churn rate, which estimates how long the average customer will remain active before canceling.

This simplified approach is widely used because it is easy to calculate, easy to explain to stakeholders, and sufficiently accurate for early-stage companies that have limited historical data. The formula works best when churn is relatively stable and revenue per customer does not fluctuate dramatically over time. It also assumes that the business maintains consistent pricing and product value throughout the customer lifecycle. For many B2B SaaS startups, these assumptions hold well enough to make reliable investment and pricing decisions.

Applying Discount Rates for Precision

While the simplified formula provides a quick estimate, financial analysts often apply a discount rate to account for the time value of money. Money received today is worth more than money received in the future because it can be reinvested to generate additional returns. A monthly discount rate between one and two percent is typical for SaaS companies and reflects both the opportunity cost of capital and the risk that customers may churn before generating all expected revenue. Applying a discount rate produces a more conservative and financially rigorous LTV figure.

The discounted formula adjusts the calculation so that future cash flows are weighted less heavily than present cash flows. This matters most for businesses with long customer lifespans, high churn uncertainty, or enterprise sales cycles that span multiple years. When presenting models to investors, using the discounted formula demonstrates financial discipline and an understanding of present value concepts. Understanding Each Variable

Average Revenue Per User is the starting point of the calculation and is calculated by dividing total monthly recurring revenue by the number of active paying customers. Monthly churn rate is measured by dividing the number of customers who canceled during the month by the total number of customers at the beginning of the month. Revenue churn can be lower than customer churn if remaining customers upgrade their plans, which is a positive signal about product value. Both customer churn and revenue churn should be tracked because they tell different parts of the story. Consider a SaaS company with an ARPU of fifty dollars per month, a gross margin of seventy-five percent, and a monthly churn rate of three percent. Using the simplified formula, LTV equals fifty multiplied by zero point seven five, divided by zero point zero three, which equals one thousand two hundred fifty dollars. This figure represents the gross profit the company can expect from an average customer over their lifetime. If the company spends two hundred fifty dollars to acquire a customer through paid advertising, the LTV to CAC ratio is five to one, which is excellent.

If the same company applied a one percent monthly discount rate, the precise formula would yield a slightly lower LTV because future cash flows are discounted. The CAC payback period would be calculated by dividing CAC by ARPU multiplied by gross margin, which in this example equals approximately six point seven months.
